Fixed-Income Arbitrage

Because all forex trading occurs over the counter (OTC) through a global network of banks and other financial institutions, the decentralized nature of this market sometimes leads to pricing disparities. Arbitrage means taking advantage of price differences across markets to make a buck. If a currency, commodity or security—or even velocity trade a rare pair of sneakers—is priced differently in two separate markets, traders buy the cheaper version and then sell it at the higher price to make money. In its most basic form, merger arbitrage involves an investor purchasing shares of the target company at its discounted price, then profiting once the deal goes through.

Psychological Challenges and Emotional Discipline in Arbitrage Trading

The target company’s price rarely matches the deal price, however, it often trades at a slight discount. Deals can fail for several reasons, including changing market conditions or a refusal of the deal by regulatory bodies, such as the Federal Trade Commission (FTC) or Department of Justice (DOJ). A trickier example can be found in Forex or currency markets using triangular arbitrage. One of the oldest examples of arbitrage opportunities is trading a commodity like gold on different exchanges. Suppose a commodities trader noticed a momentary price difference between gold spot prices in New York and London. In this scenario, the trader can sell gold in New York while simultaneously buying gold in London and collecting the difference in the price in the two markets.

In the stock market, traders exploit arbitrage opportunities by purchasing a stock on a foreign exchange where the equity’s share price has not yet adjusted for the exchange rate, which is in a constant state of flux. The price of the stock on the foreign exchange is therefore undervalued compared to the price on the local exchange. Arbitrage is an investment strategy in which an investor simultaneously buys and sells an asset in different markets to take advantage of a price difference and generate a profit.

Eventually this caused LTCM to fold, and their creditors had to arrange a bail-out. Thus LTCM failed as a fixed income arbitrage fund, although it is unclear what sort of profit was realised by the banks that bailed LTCM out.

Therefore, arbitrage opportunities have to be exploited immediately, otherwise, there is a risk that prices change and trade would incur losses. As exchange rates can change fast, large traders use computers and trading software to ensure the price gap is closed instaforex review on time, losing the opportunity and profits. Foreign exchange (FOREX) traders use two-currency arbitrage to profit when they notice differences between two different currency exchange quotes between markets and exploit spreads between the two currencies.
